UK retailer WH Smith (LSE:SMWH) has become more interesting.

Why? Macro model value (where the stock “should” trade given UK growth rates, the inflation outlook and more) has slipped while the stock price has increased. That divergence leaves the stock 6.84% rich to overall macro conditions (current share price above our model value). That’s the biggest Fair Value Gap on eyeQ’s smart machine in over a year.

For many, the jury is out on UK retailers. Last week, a BDO survey suggested the wet and windy weather resulted in a subdued Easter shopping period. But the latest British Retail Consortium (BRC) survey revealed shop price inflation fell to its lowest level in two years. That suggests the cost-of-living squeeze may be easing.

That last point is critical on eyeQ’s model. The fall in our fair value is largely due to the recent rise in crude oil prices and rising inflation fears. Both weigh on the WH Smith share price.

If energy markets keep marching higher, and if inflation expectations pick up as a consequence, then WH Smith is vulnerable. And, at these levels, the stock has yet to react to this threat.

From a macro perspective, unless you’re convinced inflation can fall back to the Bank of England’s 2% target, the risk-reward is not great here.

Useful terminology:

Model value

Where our smart machine calculates that any stock market index, singe stock or exchange-traded fund (ETF) should be priced (the fair value) given the overall macroeconomic environment.

Model (macro) relevance

How confident we are in the model value. The higher the number the better! Above 65% means the macro environment is critical, so any valuation signals carry strong weight. Below 65%, we deem that something other than macro is driving the price.

Fair Value Gap (FVG)

The difference between our model value (fair value) and where the price currently is. A positive Fair Value Gap means the security is above the model value, which we refer to as “rich”. A negative FVG means that it's cheap. The bigger the FVG, the bigger the dislocation and therefore a better entry level for trades.

Long Term model

This model looks at share prices over the last 12 months, captures the company’s relationship with growth, inflation, currency shifts, central bank policy etc and calculates our key results - model value, model relevance, Fair Value Gap.
